Abstract

Financial flexibility—a firm’s ability to raise capital or restructure its financing quickly and at low cost—is a strategic priority in emerging markets, where capital markets are shallow and external finance is costly. Little is known, however, about how investment decisions translate into financial flexibility in such settings, or whether corporate governance and capital structure shape that link. This study examines the effect of investment decisions on financial flexibility and the moderating roles of capital structure, ownership structure and board size, using a balanced panel of 227 non-financial firms listed on the Pakistan Stock Exchange over 2010–2022 (2,951 firm-year observations). Financial flexibility is measured with the Altman Z-score and, as a robustness check, with a modified Z-score adapted to Pakistani firms. To address endogeneity, the models are estimated with the two-step system generalized method of moments (GMM). Investment decisions have a positive and significant effect on financial flexibility (β = 0.874, p < 0.01). Capital structure weakens this effect (β = −0.452, p < 0.05), whereas family ownership strengthens it (β = 0.342, p < 0.05); board size is not a significant moderator. Life-cycle stage, growth opportunities, profitability and debt capacity are positively related to financial flexibility, leverage is negatively related, firm size has a weak negative association, and asset tangibility is insignificant. The results are robust to an alternative flexibility measure, sub-period analysis and alternative estimators. The findings offer guidance to managers on investment and financing policy and to regulators on governance reform and capital-market development.
